Each month part of your bill is set aside. It pays your property taxes and your homeowners insurance when those bills come due. That money is held apart from your loan payment and your PMI.
Servicers can hold up to a 2-month cushion
RESPA allows your servicer to keep a reserve of up to two months' worth of projected annual disbursements, so your balance is never expected to hit exactly zero.
The annual analysis true-ups the difference
Once a year your servicer compares what was collected to what was actually needed and adjusts your payment: a shortage raises it, a surplus over $50 gets refunded or credited.

Common questions
A fixed rate locks the principal and interest part of your bill. It does not lock the escrow part. That part is your property taxes and your homeowners insurance. Your servicer recalculates it every year to match the real bills.
